Cloud providers offer several pricing models that trade flexibility for cost savings. Understanding when to use each model is fundamental to cloud cost optimization.

On-demand pricing is the default model where you pay for compute capacity by the hour or second with no upfront commitment. Resources are available instantly and can be terminated at any time without penalty. This model is ideal for unpredictable workloads, short-term projects, and development environments where usage patterns are not yet established. The trade-off is that on-demand is the most expensive pricing option per unit of compute.

Reserved Instances, offered by AWS and Azure, provide significant discounts of 30 to 72 percent compared to on-demand pricing in exchange for committing to a specific instance type, region, and term length, typically one or three years. There are options for all upfront payment, partial upfront, or no upfront, with deeper discounts for larger upfront payments. Reserved Instances are best suited for steady-state workloads where you can predict the baseline compute requirements with confidence. Database servers, application servers with consistent load, and always-on infrastructure are good candidates.

Savings Plans, introduced by AWS, offer a more flexible alternative to Reserved Instances. Instead of committing to a specific instance type, you commit to a consistent amount of compute spend measured in dollars per hour. In exchange, you receive discounts similar to Reserved Instances but with the flexibility to change instance types, operating systems, and even regions depending on the plan type. Compute Savings Plans offer the most flexibility while EC2 Instance Savings Plans offer deeper discounts with less flexibility.

Spot Instances, called Preemptible VMs on GCP, offer the deepest discounts, often 60 to 90 percent off on-demand prices. However, the cloud provider can reclaim these instances with short notice, typically two minutes on AWS. Spot instances are appropriate for fault-tolerant, stateless workloads that can handle interruptions. Common use cases include batch processing, data analysis, CI/CD build runners, and distributed computing frameworks like Apache Spark that can redistribute work when nodes are lost.

In practice, a well-optimized cloud environment uses a combination of all pricing models. Reserved Instances or Savings Plans cover the predictable baseline, on-demand handles variable load above the baseline, and spot instances run fault-tolerant workloads at minimal cost. This blended approach, sometimes called a pricing portfolio, can reduce overall compute costs by 50 to 70 percent compared to running everything on-demand.

The key is to analyze your usage patterns before committing. AWS Cost Explorer, Azure Advisor, and GCP recommender provide reservation and savings plan recommendations based on historical usage data.
